If there’s one thing Robert Shiller is good at, it is turning received wisdom on its head. Who thinks that the failure of regulatory bodies caused the subprime property bubble? That a fall in property prices would be a bad thing? Or that the answer is to abandon capitalism? In ‘The Subprime Solution’ he swiftly moves from an explanation of the causes of the crisis to a description of the solutions, exploding received wisdom along the way. All in the space of less than 200 short pages.
Shiller explains how irrational expectations, amplified by the media, led to the belief that property was a one-way bet. Most accounts of the crisis have accused the various parties involved of being guilty of different things. Homebuyers are irrational, regulators are ineffectual, banks are greedy and rating agencies are deceitful. Shiller’s insight is that the root cause of all these failings was the same: the misplaced belief that property prices could only go up. To put it simply, the failings of institutions and ordinary people were an effect, not a cause, of the bubble.
The latter half of the book spells out the solutions required to build a new financial infrastructure. Shiller’s longe-term solutions are radical and, given the lack of invective, may not be what society wants to hear. They essentially revolve around the creation of new financial markets and continued financial innovation. The difference is that in future the beneficiaries of this innovation should be ordinary people, not just traders and hedge fund managers. This Shiller terms the “democratisation of finance”.
Shiller’s message is that the capitalist system is a fantastic engine for growth and that, instead of dismantling it, we should be looking at ways to make it work better and in the interests of ordinary people. But hang on – haven’t we been bombarded with stories of how free markets are to blame for the crisis? What becomes clear from reading ‘The Subprime Solution’ is that the market in which the crisis originated was not one of the most “free”, but one of the least modern and least innovative. Bang –another piece of received wisdom goes up in smoke.
However, Shiller is no free market zealot. For example, he recommends that financial advice should be made accessible to the public through government subsidy. His concern throughout is for ordinary people, and, as a libertarian, this manifests itself in a desire to give people more control over their lives.
By the time Shiller pointed out that a property price fall (relative to income) would make us all wealthier, I was genuinely starting to question what percentage of the media’s reporting on the crisis was factually correct. Whereas many commentators have used the crisis to push their own agendas, Shiller just delivers the facts. For a concise and comprehensible guide to the current crisis, which affects us all, I cannot recommend this book highly enough.
